Why does the zoom just make the picture smaller?

It just cuts the resolution in half, the only time it magnifies is when the resolution is set to 640x480 and the magnification is at 2x.

That's because it's a digital zoom. The difference between a digital and an optical zoom is that an optical zoom uses lenses to actually enlarge the picture. The digital zoom enlarges it by removing pixels and blowing the pic up to fit the now larger screen. A digital zoom sacrifices clarity for the ability to fit into smaller casings, like phones. I doubt you'll ever see an optical zoom on a camera phone since it requires the use of multiple lenses...not feasible in such a small package.
